Multi-factor portfolios are constructed using several different models, including intersectional, combinational, and sequential modeling. In intersectional modeling, analysts compile a list of targets and parameters and then measure the effect of each factor on each target. Combination models aim to identify recurring patterns in the data while also giving meaningful insights on the main factors controlling the prices of each asset. Sequential models can be used to focus on factors that have the greatest effect on return and select the optimal combination of target parameters based on that.
The beta of a security measures the systematic risk of a security in relation to the overall market. The Fama-French three-factor model builds upon the capital asset pricing model (CAPM), which only looks at the market risk factor, by adding additional size and value factors. These factors can be used to identify which kinds of assets will be most likely to experience a change in price over a given period of time.
